If you select an existing category the new category will be created as a sub-category of the one you selected.

What is listed in your category in admin, will be the same in your front page. You have option also to hide categories. You can upload image, input page title, meta keywords, meta description and can set either to set active or not and include in Navigation Menu. One good feature of magento is you can drag category either you add it in root category or sub-categories.
